What Are Neutral Strategies?

Neutral strategies profit when the underlying asset experiences low volatility or trades within a specific range. They’re designed for markets that aren’t trending strongly in either direction.

Why Use Neutral Strategies?

2. Reduce Cost Basis of owned positions
3. Benefit from Time Decay (theta works in your favor)

Key Neutral Strategies

1. Iron Condor

• Market View: Range-bound, low volatility
• Setup: Sell OTM call spread + Sell OTM put spread
• Profit Zone: Between short strikes
• Max Profit: Net premium received
• Max Loss: Limited (width of spreads minus premium)

Example with XYZ at $50:

• Sell XYZ 45 put, Buy XYZ 40 put
• Sell XYZ 55 call, Buy XYZ 60 call
• Collect $2.00 net premium
• Profit if XYZ between $45-$55 at expiration

2. Butterfly Spread

• Market View: Price will be at specific point at expiration
• Setup: Buy 1 ITM option, Sell 2 ATM options, Buy 1 OTM option
• Profit Zone: Narrow range around short strikes
• Max Profit: Highest at middle strike
• Characteristics: Defined risk, potentially high returns

3. Calendar Spread (Time Spread)

• Market View: Little price movement in short term
• Setup: Sell near-term option + Buy longer-term option (same strike)
• Profit: From time decay differential
• Best Scenario: Stock near strike at short expiration

4. Covered Strangle

• Market View: Neutral to slightly bullish
• Setup: Own stock + Sell OTM call + Sell OTM put
• Income: Double premium collection
• Risk: Must buy more shares if put assigned

Delta-Neutral Positioning

• Creating positions with net delta of approximately zero
• Delta: Rate of change of option price relative to stock

Implied vs. Historical Volatility
